Definition of 'Cash Accounting'

Cash accounting is a method of accounting in which revenue is recorded when cash is received and expenses are recorded when cash is paid. This method is often used by small businesses and individuals because it is simple to implement and understand. However, cash accounting can sometimes lead to inaccurate financial statements because it does not take into account the timing of transactions.

For example, a company that sells goods on credit may record revenue when the goods are shipped, even though the customer may not pay for them for several months. This can lead to an overstatement of revenue and profits. Similarly, a company that purchases goods on credit may record expenses when the goods are received, even though it may not pay for them for several months. This can lead to an understatement of expenses and profits.

Another disadvantage of cash accounting is that it does not take into account the value of money over time. This means that a company that receives $100 today and $100 next year will report the same amount of revenue in both years, even though the $100 next year is worth less than the $100 today.

For these reasons, cash accounting is not considered to be as accurate as accrual accounting. Accrual accounting is a method of accounting in which revenue is recorded when it is earned and expenses are recorded when they are incurred. This method takes into account the timing of transactions and the value of money over time. As a result, accrual accounting is considered to be more accurate than cash accounting.

However, accrual accounting can be more complex to implement and understand than cash accounting. As a result, small businesses and individuals often use cash accounting.
